My iPod Nano is on the brink of dying and i also need a new phone!
I am wondering, is it legal to purchase a iPhone and just stick in my
exisiting o2 simcard - as i have a brilliant deal from o2 and i am not
prepared to spend more money for less minutes!
Also would the phone need unlocking or not since i have an o2 customer?

AFAIK, to have it (properly) activated in the first place, you have to
sign up through iTunes when you initially hook up the phone to the
internet/pc.
After that, you should be able to put any O2 SIM in it, however, you'd
have one too many contracts at this point.
The alternative is to unlock it yourself after which you could then
insert your existing SIM, invalidating the guarantee - make sure you
don't subsequently let it activate through iTunes afterwards as it will
re-lock itself.

Yes, you would need to unlock the phone before use, as it needs to be
registered before it can be used, and you need to sign up for a Contract
when you register.
I bought one yesterday, and downloaded various programs which purport to
unlock the iPhone. iLiberty did it for me.
The first time I did it, it took an age, so I unplugged it, which was
the wrong move, I then kept getting just a command screen on the phone -
it wouldnt reboot. iLiberty has a tool to cure this, so I ran that, then
iTunes starts up, and the iPhone is restored to as new - so even if
unlocked, you can just revert to factory settings if required.
I'm now using my Orange PAYG SIM in it, with full functionality. It is a
pretty nice plaything, though you will need a wifi connection to keep
your bill to a minimum.

If the phone is only going to be used on o2 then all he needs to do is
just Activate it with something like ZiPhone. Activating with ZiPhone
will skip the whole iTunes 'sign up to one of these contracts'
process.

Goodness no. I needed to have iTunes open in order to get ZiPhone
working. There are plenty of tutorials out there but here's one I did
for uk.rec.motorcycles recently which is about an "out of the box"
iPhone including details of how to upgrade it to 1.1.4 using iTunes:

The only thing you need to be wary of is upgrading to new iPhone
software. Obviously if iTunes says some is available in the future
then you're going to need to go to ZiPhone's website to see what they
think of it, otherwise your iPhone may quickly turn into an iBrick.
And an extended answer about letting iTunes play with the iPhone after
unlocking/jailbreaking/activating: No problems at all. I've purchased
new music which is now on my iPhone and also bought music from the
iPhone's "iTunes WiFi Store" directly from my handset which works
flawlessly and even syncs the purchased music from the handset on to
iTunes afterwards without issue.
